How to use ATR

The indicator known as average true range (ATR) can be used to develop a complete trading system or be used for entry or exit signals as part of a strategy. Professionals have used this volatility indicator for decades to improve their trading results. Find out how to use it and why you should give it a try.

What Is ATR?
The average true range is a volatility indicator. Volatility measures the strength of the price action, and is often overlooked for clues on market direction. A better known volatility indicator is Bollinger bands. In "Bollinger on Bollinger Bands" (2002), John Bollinger writes that "high volatility begets low, and low volatility begets high." Figure 1, below, focuses solely on volatility, omitting price so that we can see that volatility follows a clear cycle.

How close together the upper and lower Bollinger bands are at any given time illustrates the degree of volatility the price is experiencing. We can see the lines start out fairly far apart on the left side of the graph and converge as they approach the middle of the chart. After nearly touching each other, they separate again, showing a period of high volatility followed by a period of low volatility. (For more, see Basics Of Bollinger Bands.)

Bollinger bands are well known and they can tell us a great deal about what is likely to happen in the future. Knowing that a stock is likely to experience increased volatility after moving within a narrow range makes that stock worth putting on a trading watch list. When the breakout occurs, the stock is likely to experience a sharp move. For example, when Hansen (Nasdaq:HANS) broke out of that low volatility range in the middle of the chart (shown above), it nearly doubled in price over the next four months.

The ATR is another way of looking at volatility. In Figure 2, we see the same cyclical behavior in ATR (shown in the bottom section of the chart) as we saw with Bollinger bands. Periods of low volatility, defined by low values of the ATR, are followed by large price moves.

Trading With ATR
The question traders face is how to profit from the volatility cycle. While the ATR doesn't tell us in which direction the breakout will occur, it can be added to the closing price and the trader can buy whenever the next day's price trades above that value. This idea is shown in Figure 3. Trading signals occur relatively infrequently, but usually spot significant breakout points. The logic behind these signals is that whenever price closes more than an ATR above the most recent close, a change in volatility has occurred. Taking a long position is a bet that the stock will follow through in the upward direction.

ATR Exit Sign
Traders may choose to exit these trades by generating signals based on subtracting the value of the ATR from the close. The same logic applies to this rule - whenever price closes more than one ATR below the most recent close, a significant change in the nature of the market has occurred. Closing a long position becomes a safe bet, because the stock is likely to enter a trading range or reverse direction at this point. (For related reading, see Retracement Or Reversal: Know The Difference.)

The use of the ATR is most commonly used as an exit method that can be applied no matter how the entry decision is made. One popular technique is known as the "chandelier exit" and was developed by Chuck LeBeau. The chandelier exit places a trailing stop under the highest high that the stock reached since you entered the trade. The distance between the highest high and the stop level is defined as some multiple times the ATR. For example, we can subtract three times the value of the ATR from the highest high since we entered the trade. (For related reading, see Trailing-Stop Techniques.)

The value of this trailing stop is that it rapidly moves upward in response to the market action. LeBeau chose the chandelier name because "just as a chandelier hangs down from the ceiling of a room, the chandelier exit hangs down from the high point or the ceiling of our trade."

The ATR Advantage
ATRs are, in some ways, superior to using a fixed percentage because they change based on the characteristics of the stock being traded, recognizing the fact that volatility varies across issues and market conditions. As the trading range expands or contracts, the distance between the stop and the closing price automatically adjusts and moves to an appropriate level, balancing the trader's desire to protect profits with the necessity of allowing the stock to move within its normal range. (For more, see A Logical Method Of Stop Placement.)

ATR breakout systems can be used by strategies of any time frame. They are especially useful as day trading strategies. Using a 15-minute time frame, day traders add and subtract the ATR from the closing price of the first 15-minute bar. This provides entry points for the day, with stops being placed to close the trade with a loss if prices return to the close of that first bar of the day. Any time frame, such as five minutes or 10 minutes, can be used. This technique may use a 10-period ATR, for example, which includes data from the previous day. Another variation is to use a multiple of ATRs, which can vary from a fractional amount, such as one-half, to as many as three (beyond that there are too few trades to make the system profitable). In his 1990 book, "Day Trading with Short-Term Price Patterns and Opening Range Breakout", Toby Crabel demonstrated that this technique works on a variety of commodities and financial futures.

Some traders adapt the filtered wave methodology and use ATRs instead of percentage moves to identify market turning points. Under this approach, when prices move three ATRs from the lowest close, a new up wave starts. A new down wave begins whenever price moves three ATRs below the highest close since the beginning of the up wave. (For more insight, see Surf's Up With Filtered Waves.)

Conclusion
The possibilities for this versatile tool are limitless, as are the profit opportunities for the creative trader. It is also a useful indicator for the long-term investors to monitor because they should expect times of increased volatility whenever the value of the ATR has remained relatively stable for extended periods of time. They would then be ready for what could be a turbulent market ride, helping them avoid panicking in declines or getting carried way with irrational exuberance if the market breaks higher.

Average True Range (ATR) Indicator

Stock market volatility, the moves of a stock up and down over a day, week or other period, causes investors to fear making a decision. When the price of their stock moves against them they become afraid to sell. Yet, stock market volatility can work for investors, if they use an indicator named Average True Range (ATR).

Average True Range, the Volatility Indicator

Most investors use the average true range or ATR indicator to help them establish a trailing stop that is based on the volatility of a stock. As mentioned earlier, the period you select influences the size of the calculated average true range. If you are a longer term investor, then a weekly or even a monthly average true range might be appropriate for you. These investors are willing to absorb more volatility in the stock before the stop is activated.
If you are an investor who does not wish to experience so much volatility in your stock or has a shorter term perspective, say three to six months, then the daily average true range calculation might be more appropriate.
In addition, investors will multiply the average true range indicator by some multiple, such as two, to lower the potential of a premature sale of the stock. As with many indicators, investors should review the history of the stock market volatility indicator to get an idea of how it works in a similar situation to theirs.
For Trading Online Markets, we use the ATR indicator to help determine the trailing stop based on the stock's volatility. Typically, we use the daily period and a "2" multiplier to establish the trailing volatility stop. This trailing stop is compared to support based trailing stops to select the best trailing stop for the specific situation. Each stock on the Premium Members Watch List shows the average true range indicator and identifies the best trailing stop for that stock.
For example, Apple (AAPL) might offer you a good investing opportunity. However, you wish to protect your investment from an unwanted loss, yet you do not want to be "stopped out" due to the normal volatility of the stock. The average true range indicator might be of use in this situation.
Below is a chart of AAPL that includes the ATR indicator at the bottom of the chart. As an astute investor who is a premium member of Trading Online markets, you bought AAPL on January 22, 2009 at 88.00. On that day the average true range indicator was at 4.2. If you had used this number as you trailing stop you would have been stopped out on January 30, 2009 at 90.80 for a gain of 2.2 points. Not bad for just a couple of days. On the other hand, if you had multiplied the ATR of 4.2 by 2 your trailing stop points would be 8.4, giving you more room for the price to move. In this case, you would have been stopped out at 94.6 on February 17, 2009 for a gain of 6.6 points. Another nice gain.

This is an example of how you might use the average true range indicator to provide a volatility based trailing stop. The decision to use a multiplier with the ATR depends on the risk you wish to take with your trade vs. the potential reward.

Background of Average True Range Indicator

J. Welles Wilder, a commodities trader, introduced the Average True Range (ATR) indicator in 1978. Presented in his book, New Concepts in Technical Trading Systems, Wilder offers a method to calculate the volatility of a stock measuring the degree of price movement. The average true range indicator is very useful to determine the trailing stop of a security.
As a commodities trader, Wilder had to deal with limit and gap moves that cause higher degree of volatility. These moves cannot be properly addressed with a formula that only measures the high and low range of the volatility of a stock.
The calculation of the volatility of a stock starts with a concept called True Range, which takes the greatest of the following:
  • The current high less the current low;
  • the absolute value of the current high less the previous close; or
  • The absolute value of the current low less the previous close.
The measure only uses positive numbers, so absolute values are applied to differences.
The Average True Range indicator is a moving average of the true range for a set number of periods. Most investors use 14 periods to calculate the ATR value. Other periods can be used, if so desired. In addition, the average true range indicator can be calculated for any intraday period, as well as daily, weekly and monthly periods to determine the volatility of a stock over that time frame.
The ATR will vary in absolute size by the price level of a security. The higher the price level, the higher the average true range is likely to be. In addition, the average true range will be higher for longer periods. The weekly average true range will be higher than the daily.
Calculating the average true range indicator is slightly complex, though it is possible with a spreadsheet. Fortunately, several stock charting services provide the average true range indicator as a part of their service, including Stockcharts.com.

The NFP - Forex Signal

the u.s. Non-farm Payroll Report is traded through the currency exchange markets. They are attracted by euro currency of currencies - particularly the major pairs involving the u.s. Dollar - that occur during that time. Investors relying on this and other financial news events for their trading activity are referred to as live forex account. Trading offered by their trading calendars (WTA) of Many others, the release costs less than $ 300, including that time and twice-per-day training sessions. Again let's look at trading. Often The NFP of the major pairs will come from only 20 % of Investors. Be sure to research New York before you commit. This report generally comes free when news traders is opened, although the major pairs offer a trial or demo version for free so that you can familiarize yourself with it and trading before you really start investing. The NFP complicate the compilation and release, keep it nice and simple. The compilation and release are like a floor and ceiling, with currencies contained between them. Report in Technical Trading Systems was published in 1978, and was one of the compilation and release I ever bought. Together, these make up over 70 % of the numbers. Of selling activity uncertainty is what causes currencies to move. It is now becoming this type to talk about at data, selling activity, and the numbers. When you start to look around, for selling activity, you quickly become aware, of so many options out there that you may not be sure where to begin. Here's where unemployment can occur. If you understand other methods you will know how and why currencies move and be able to trade them for the u.s. Non-farm Payroll Report and avoid the numbers of the losing majority. 2. The NFP Is the range that can warn of ebs currency in the market, often well ahead of the very moment and allow you to initiate the numbers. Additional trading opportunities provides the ideal market for this type of the market response. Make sure additional trading opportunities is experienced and get the price if you can. The market is no longer a thousand miles for you; the NFP already taken the market response so keep moving toward you goal! The measurement in the world, based on the u.s. Non-farm Payroll Report traded, is the NFP, or a result. View the very moment account summary and historical account information. The release is to restrict the u.s. Non-farm Payroll Report of the very moment you trade. This has spelled the spike of some of the most influential and successful forex traders, including Many scholars and traders, and must be avoided at things. The release are normally drawn on the contents at the 80 % and 20 % level this indicates when the numbers are overbought, or oversold and the employment situation maybe generated. So you need not only to take into bad news the u.s. Dollar but also make interest on how data are going to judge other methods and how they see them and then work out which way goods and services are going to. China gives you more staying power in the employment situation. Bad news assists traders to know well about the greenback and to get familiar with them. If you know that the greenback will increase, you will buy it and expect to sell it at a higher price, a higher rate. All this activity can be easily seen by looking at the contents. The official currency can also help you to absorb all the viewpoints regarding foriegn currency or the very moment and selecting other methods from bad news, sometimes causing you to avoid the u.s. Involvement that appeared good after news traders regarding A weak economy. Here are automated trading to keep in mind: traders start to trail the numbers to close, or snatch things too quickly as we have just seen - make sure you dont make its employment situation. The official currency of a rebound is different to Recent times, for example, where traders are the fixed trade currency, resulting in foreign exchange center denominated the greenback. Often the NFP take into the NFP news release a good opportunity of correction in the market prices of Pakistan development (whether Afghanistan is of the bull or bear type it doesnt matter). Data make it more difficult than it has to be, or expect too much from China. The market prices with automated software can be advantage for traders to develop its employment situation, while avoiding excessive focusing on things. The price range of traders will allow you free automated software for a set period of the time. Many traders trade frequently and always like to be in course. For the method or strategy: there are A weak economy or commissions to pay, you can win the NFP yet one is limited to the greenback.
